I suspect you have downloaded just the Service Pack, not Windows XP SP3 install media!
However, if you want to create a USB stick to install Windows, here is a 2-stage procedure, i.e. create the ISO file on HDD and then create the USB media. Remember that your computer must be able to boot from USB in addition to HDD and CD/DVD, so it will not work on older computers.
